Then there is another rise up, as illustrated by "BC," which retraces wave AB from 0.382 to 0.886. This is followed by a lower-level wave known as CD, which is a 1.618 to 2.618 extension of BC.

Point D should be after a retracement of XA of 0.886. From this possible reversal zone, the price is expected to rise. Many traders wait for the price to begin climbing before opening a buy position. A stop-loss order is set below the most recent swing low, which is either at D or below X.

Profit objectives are based on Fibonacci ratios, with the possibility of extending higher than A. Popular take-profit levels include 0.50, 0.618, 1 (at A), and 1.618 (above A) since they might serve as future support and resistance levels.

Bearish Bat harmonic pattern resembles a stretched-out "W." The ratios are identical, with the exception that the pattern begins with a price fall from X to A. AB represents a motion upward, BC represents a move downward, and CD represents a wave upward. Point D illustrates where traders would look for a price decrease, explaining why it is a bearish pattern.

The ABCD pattern functions significantly different than the others. In the case of a bullish ABCD pattern, the AB leg goes down. BC retraces 0.382 to 0.886 of AB. Once C is determined, point C minus the length of AB yields point D. Traders should aim for a higher reversal at point D.

The ratios for bearish ABCD are the same. As the price approaches D, traders may decide to go short if the price falls from the zone. A stop-loss order is placed above the most recent swing high.

Because the trend might be pretty strong and you're trading a likely reversal trend, you should consider setting your profit targets between points D and C. A Fibonacci retracement tool might be utilised, with objectives set at 0.50, 0.618, or 1.

The Gartley design resembles the bat in appearance, but the ratios are different. 

The bearish Gartley pattern has the same ratios as the bullish Gartley pattern, only it begins with a XA leg down. For a bullish Gartley pattern, XA is the first leg up. AB is a 0.618 retracement to XA. BC is another leg up, retracing 0.382 to 0.886 of AB. CD is a leg down, extending from 1.13 to 1.618 of BC. Point D is near the XA retracement level of 0.786.

Once the price begins to fall after D, the stop-loss is placed immediately above the swing high at D. It might also be positioned above X, but this will significantly raise the stop-loss size.

Profit targets include AD retracement and extension levels of 0.50, 0.618, 1, and 1.618. In the future, they might serve as both support and opposition.

The harmonic butterfly pattern resembles the Gartley but with different ratios and the fact that point D extends lower than point X. The Fibonacci levels for a bearish butterfly pattern are as follows: XA is the first leg down. AB is a leg up that retraces at 0.786 of XA. BC is a leg down again that retraces AB from 0.382 to 0.886. CD leg rises from 1.618 to 2.24 of AB. D is always higher than X, with a XA extension of around 1.27.

The bullish Butterfly pattern has the same ratios as the bearish Butterfly pattern, except it begins with an up XA leg up.

In the case of a bearish butterfly, the price drops lower from point D in anticipation of a selloff, and the stop-loss order is placed above the swing high at D. Take profit is estimated using AD Fibonacci ratios. Take-profit targets commonly used include 0.50, 0.618, 1, and 1.618.

Yet another Scott Carney discovery, the crab follows an X-A, A-B, B-C, and C-D pattern, allowing traders to enter the market at extreme highs or lows. The 1.618 extension of the XA leg to the CD leg that defines it is the most crucial characteristic of the crab pattern.

The first leg of the crab in its bullish variant emerges when the price climbs significantly from point X to point A. The AB leg retraces 38.2% to 61.8% of XA. This is followed by an extreme projection of BC (2.618 - 3.618), which defines a viable region for pattern completion and likely trend reversal.

A bearish crab will follow a price drop from point X to point A, then a minor price gain, a tiny drop, then a rapid climb to point D.

In the case of a bullish crab, once point D is identified, traders wait for a start of a selloff to enter and place a stop loss above point D. The opposite is done while trading a bearish crab harmonic pattern.

This is a little more complicated pattern since it includes an ABCD as well as the leg before it. Here are the Fibonacci levels to look for a bullish 5.0 harmonic pattern:

A leg down labelled 0X, and a leg up labelled XA 

AB is a down leg that extends from 1.13 to 1.618 beyond point X 

BC is again a leg up that extends from 1.618 to 2.24 of XA

In the end, the CD is a leg down that retraces 0.50 of BC. 

In case of a bullish 5.0 harmonic pattern, you should wait for the price to rise from point D before entering the market. As we do not yet know if the price will move as predicted, there is no trade if the price continues to fall; only if the price rises will there be a trade.

Once the price rises, a stop-loss is placed below the swing low produced at point D. Profit targets are predicted between points D and C, although they might also be projected above C. The bearish pattern functions similarly, except the opposite in formation and bias.

Best harmonic patterns

Harmonic patterns are usually precise in that they require the pattern to display movements of specific retracements for the pattern's unfolding to produce an appropriate reversal point. A trader may notice a pattern that appears to be a harmonic pattern, but if the Fibonacci levels do not coincide, this will render the pattern untrustworthy. You will be much more effective if you can concentrate on your trades and tolerate minor losses without getting emotionally attached.

A favourable feedback loop is formed as a result of a well-executed trade that follows your strategy. When you prepare and perform a trade well, you create a favourable feedback loop. Success nurtures success, which inspires confidence, particularly when the trade is lucrative. Even if you accept a tiny loss but do so as part of a calculated trade, you will be creating a positive feedback cycle.

When the markets are closed for the weekend, take some time to examine weekly forecasts for trends or news that may influence your trades. In trading, there is no such thing as beginner's luck; when you first start, you will lose money on some trades while making money on others. This is why it makes sense to accept errors early and avoid major losses.

It is best not to overcomplicate your research by employing loads of trading tools and technical studies, as this can sometimes produce conflicting indications, leading to muddled thinking. Instead, keep it simple. Use no more than a couple of analysis tools at any one time. 

Start simple

Make sure that you’re comfortable with the volatility in the Forex market. Some pairs are more volatile than others. Even though the major pairs can swing around violently at times, they tend to be less volatile than the more exotic pairs. So, have a look at past instances of volatility and make sure you can cope with it. 

Do you want to attempt to earn a quick buck, or do you want to build a steady profit over time? If you're seeking short-term profits, you'll most likely be looking at highly volatile markets with a large daily range between the high and the low. Fundamental analysis is a method for assessing an asset’s intrinsic value.

Fundamental analysis involves looking for assets that are now trading at higher or lower than their true worth.

Traders and investors using fundamental analysis have a longer-term outlook on the market.

Fundamental analysis can be executed in two different ways: top-down and bottom-up.

If the fair market value is considered undervalued, it could be a signal for traders to open a buy order.

If the fair market value is considered overbought, it could signal traders to open a sell order.

Fundamental analysis allows traders and investors to analyse a financial instrument to identify its intrinsic or true value. 

This form of analysis involves looking at macro and microeconomic data to determine if the instrument is undervalued, overvalued, or fairly valued.

With macroeconomic data, traders and investors could look at certain factors, such as the health of the economy, including interest rates, political and economic events, and the conditions of the financial instruments industry or sector. 

Whereas, with microeconomic data, they could look at factors such as earnings reports or the health of a company if they were trading stocks, for example, or if they were trading commodities, for instance, in the agricultural sector, they could look at weather reports.

Together with the economic data, they could also look at the market sentiment for their specific instrument to assist in making informed trading decisions with all the other publicly available information gathered.

What is fundamental analysis?

There are two different approaches traders and investors could take when executing fundamental analysis: top-down analysis and bottom-up analysis. 

Let’s take a closer look at the difference between these two approaches in more detail below.

With the top-down approach, a trader or investor will start by analysing the overall health of the economy of a specific country; the financial instrument they’re interested in is most prevalent, looking at various data factors such as the GDP, interest rate, and inflation levels.

They try to identify the direction the economy might go and then look at the different sectors and industries they believe are showcasing the most growth.

Once they’ve done that, they could analyse the various financial instruments within these sectors and industries they believe could provide potential trading opportunities.

With the bottom-up approach, traders and investors will generally focus most of their time on analysing the microeconomic factors concerning a particular financial instrument to better understand its operations. 

For example, if they were looking at stocks, they could look at a company’s earnings reports and prospective growth over a certain period of time.

Traders and investors using this approach tend to believe that certain individual financial instruments perform better than the overall industry they are categorised in.

How fundamental analysis is executed

For some traders and investors, fundamental analysis could be seen as too broad of a term. The reason for this is that it could refer to anything directly related to a financial instrument.

All of the information involved could appear overwhelming. So, as a result, to better understand what to look for, analysts have classified fundamental analysis into two categories: quantitative and qualitative.

Quantitative analysis: Let’s say a trader or investor is looking at shares; quantitative analysis involves looking at numerous factors such as earnings per share, financial ratios, interest rate policies, and market capitalisation to identify the overall health of a company.

Qualitative analysis: This form of analysis involves looking at more subjective factors, such as management quality, the company’s executive team, proprietary technology (if applicable), and brand recognition.

Qualitative fundamentals are more difficult to quantify compared to quantitative fundamentals; however, neither one is superior to the other as traders, as well as investors generally tend to use both when analysing the overall trading opportunities for financial assets.

Fundamental analysis: quantitative and qualitative

Various factors could affect a trader’s or investor’s overall financial instrument analysis, so we’ve compiled a list of some essential factors traders and investors might want to keep in mind when doing their analysis.

One of the most fundamental aspects that influence the value of a financial instrument comes down to supply and demand. 

An imbalance between supply and demand causes the price of financial assets to either rise or fall. For example, if there is more demand for gold, but the supply starts decreasing, the price of gold will begin to rise.

The same could be said when looking at stocks; if a company releases a new groundbreaking technology, the demand for that company will increase, and with only a limited amount of shares available, it will increase the value of their share price.

The opposite is also true; if the supply outweighs the demand, the price of an asset will start to fall.

The interest rate is linked to most financial instruments. However, commodity and forex traders are more inclined to keep a close eye on the interest rate for different countries, which could directly affect the price movement of the assets they might be looking to trade.

A country’s central bank determines interest rates. The participation and actions of these central banks will significantly influence a currency’s exchange rate.

Another factor to consider within the realm of interest rates is quantitative easing, when the central banks inject more money into the country’s economy, which can be viewed as unfavourable by many traders and investors, causing the value of a currency to drop.

Inflation is another factor that is linked to a country’s currency. If inflation becomes too much, it creates a shift in the supply and demand balance, favouring supply. 

This could cause the currency to devalue since the supply of the currency is more than the demand for the currency.

Conversely, deflation is the opposite; when a country is experiencing deflation, it will increase the currency’s value because the demand will overtake the supply.

Gross Domestic Product (GDP) is used to assess all commodities and services generated within an economy over a certain period of time. GDP is regarded as one of the best indicators of a country’s overall economic health.

A country with a strong GDP growth indicates a strong economy. However, the link between how well a country’s economy is doing or not doing and the value of the currency itself is not that simple. 

If a country is only experiencing constant growth, it could increase inflation, which, as we’ve seen in the previous section, can hurt the currency’s overall value.

It goes without saying that if a firm has publicly traded shares, anything that happens within the company will directly influence the share price. A company’s stock price will likely grow with successful product launches, greater revenue, decreased debt, and increased investors’ capital.

However, suppose the company is losing money, having product failures, or amassing debt. In that case, most shareholders will see this as unfavourable and could start to sell their shares, lowering the overall share price.

Changes in management, mergers, and acquisitions are two more reasons that could cause the price of a share to rise or fall, depending on the shareholder’s initial view on the matter.

The Consumer Price Index (CPI) measures a country’s pricing for goods and services. If the CPI increases to a level above the central bank’s CPI benchmark, the central bank could start raising interest rates to reduce inflation and potentially try stabilising the country’s economic growth rate.

The retail sales figures of a country provide an accurate picture of how people are spending and the health of the country’s economy on the most basic level. If a country’s CPI statistics are strong, it indicates that the domestic economy is in good health, which could indicate potential future growth rates.
